Depends on keyboard mapping. In a Basilisk II session, open the "Key Caps" utility under "Apple Menu". Depressing keys on your keyboard with this utility running in the foreground, may help you locate which key the Option key is (currently) mapped to.
The documentation with Basilisk II may also show you how to re-map the current set to something you'd prefer. I'm running BII on Windows only, so my keyboard mappings are possibly different than yours (my Option key is mapped to the right Ctrl key).
The option key shows up properly mapped in Key Caps. On further inspection, it only seems to be option-clicking that doesn't work. For instance, I can't hold down Option when selecting "Empty Trash" because if I hold down option and click, it doesn't accept the click.
Ah, that's usually a "Control + mouse click" not Option Click. However its also Mac OS dependant as Control + Click was introduced with Mac OS 8, not before this. So if your Mac OS is earlier than 8.0 the system doesn't have this modifier key built in.
[Edit] I think I've misread your post, sorry. Do you mean "Empty Trash" from the menu?
^ Yeah, but even in Mac OS 7.0, holding down Option while selecting Empty Trash… would bypass the "Are you sure?" dialog. I have 7.5.3 running in the emulator, and it doesn't do anything when I hold down Option while emptying the trash.

Hmm... Option key is working for me in BII. Tested on locked document in Trash.
Get info on the Trash can. Uncheck the "warn before emptying" checkbox.
^ Then what about other things needing the option key? For instance, making bigger stamps in Kid Pix.
Also, all the programs are only showing the generic "application" icon. How do I make each application's icon show up properly?
The Option key is working for me as expected, including in programs such as Photoshop which makes a lot of use of the option key to toggle between different tools. So I can't recreate or duplicate the same problem. As you can see the option key working in "Key Caps" your problem is elsewhere.
Generic icons can be fixed by re-building the Mac desktop. But out of curiosity is the Basilisk II you are using, running on Mac OS X? And do you have the shared "Unix" drive enabled, so it appears on your BII desktop? Do you attempt to use files directly in this "Unix" drive? If so, don't. The shared drive should only be used for transferring files between an emulated hard drive and the host computer. This is the only thing I can think of that might cause problems like the emulated files not working very well and loads of generic icons appearing.
MikeTomTom: I'm running it on OS X. Anything I move from the main hard drive to the emu's hard drive goes into a folder that OS X called "Shared", and Basilisk calls "UNIX".
Then I'm guessing that this is the root of your troubles.
The shared "Unix" drive is a handy feature but it should only be used to transfer files between the host computer and the emulator's hard drive, such as BII's start-up disk, or any other secondary mounted disk image[s]. That is, move your files into the shared folder from Mac OS X, but once the emulator starts up, copy these files from the "Unix" drive into an emulated hard drive before you attempt to use them.
Read this chapter on the shared drive on Mac OS X for further info. This chapter is for SheepShaver on Mac OS X, but the info about the shared drive is exactly the same. It specifically points out issues that you've been experiencing re the Trash and why you should avoid using files while they reside in this drive.
10£Hammer: you have the file named 'BasiliskII_keycodes' in the folder of the emu? It seems to help especially if running a non-English keyboard.
